Why Light Is the New AI Bottleneck—And 3 Photonics Stocks to Play It

Photonics stocks are having a moment. But it's important that investors understand the opportunity.

Photonics is the broader science and technology of generating, controlling, and using light. This includes lasers, but that's where many investors stop.

Lasers have been used for decades in factory cutting tools and barcode scanners. The global laser technology market is worth somewhere between $23 billion and $26 billion. That's respectable, but it's not where the real opportunity is.

Fortune Business Insights values the broader photonics market at about $1.1 trillion in 2026. It projects $1.9 trillion by 2034, a 6.7% compound annual growth rate (CAGR). This market includes lasers but encompasses so much more. That "so much more" is playing out in AI data centers around the world.

The Key Role of Photonics in AI Infrastructure

In a data center, AI clusters move enormous amounts of data between chips. Copper is the de facto standard for moving that data. However, copper is in short supply. Plus, at those speeds and distances, copper burns too much power.

That's why hyperscalers are switching to light. Every GPU cluster now needs lasers, transceivers, and optical switches to talk to itself. The faster the chips, the more optics they need. Transceivers are moving from 800G to 1.6T, and each step raises the dollar content per rack.

That makes photonics one of the most direct "picks and shovels" plays on AI spending. Investors don't have to guess which AI model will win. They only have to bet that data keeps moving.

The perception is that these are cyclical component suppliers. The fundamentals say three of them just posted some of the strongest growth in their histories.

Lumentum (NASDAQ: LITE), Coherent (NYSE: COHR), and Applied Optoelectronics (NASDAQ: AAOI) are the clearest examples. Each comes with a different risk profile.

Lumentum: The Margin Story Arrived Early

In its fiscal year 2026 (FY2026) fourth quarter, Lumentum crossed $1 billion in revenue for the first time. Sales rose 109% year over year. Adjusted earnings per share (EPS) of $3.23 cleared the top of its own guidance.

The outlook is even stronger. Lumentum guided fiscal year 2027 (FY2027) first-quarter revenue to a range between $1.225 billion and $1.275 billion. It also guided for adjusted EPS between $4.05 and $4.35. Management says it hit its target financial model more than a quarter ahead of schedule.

The growth goes beyond transceivers. Lumentum's indium phosphide lasers feed other companies' modules. Its optical circuit switches route traffic across entire AI clusters.

Shipments of those switches doubled sequentially last quarter. The company expects its first quarter with more than $100 million in switch revenue.

The risk is execution. Management has described the switch ramp as a tightrope. When demand outruns capacity, small delays get punished.

Coherent: Scale, With a Few Asterisks

Coherent is a more diversified photonics play. Fiscal Q4 revenue reached $2.05 billion, up 34%. Datacenter and Communications did the heavy lifting at $1.62 billion, up 59%.

This is another case where margins are improving. Non-GAAP gross margin hit 40.2%, up 215 basis points.

The company's guidance calls for $2.2 billion to $2.4 billion in Q1 revenue for its FY2027.

CEO Jim Anderson framed the opportunity around one shift: AI data centers moving from copper to optical.

That's the whole photonics thesis in a sentence.

But Coherent isn't a pure AI play. Industrial sales fell 16% last quarter.

The stock carries a rich valuation, and free cash flow has been weak as it builds capacity. Investors are paying for the data center growth and tolerating the rest.

Applied Optoelectronics: High Beta, High Demand

With a $10 billion market capitalization, Applied Optoelectronics is the smallest and most volatile of the three. It also has the most direct exposure to the 800G and 1.6T upgrade cycle.

Second-quarter revenue rose 86% to $191.9 million, its fifth straight record quarter. The company returned to non-GAAP profitability. 800G revenue more than doubled from the prior quarter.

Management expects demand to outpace production capacity through mid-2027. AAOI also bills itself as the largest U.S.-based maker of AI optical transceivers. That matters as customers diversify away from Chinese suppliers.

The trade-off is margin. Non-GAAP gross margin slipped to 29.8% from 30.4% a year earlier. Shortages of key chips like DSPs are limiting output. And earnings guidance came in below estimates. AAOI rewards conviction but punishes impatience.

The Behavioral Risk: Everyone Sees the Same Story

Here's the contrarian caution. When a thesis becomes this obvious, crowding becomes a risk.

Photonics stocks now trade on expectations of flawless ramps. One soft guide or capacity hiccup can trigger an outsized sell-off. That doesn't mean the thesis broke. It means sentiment ran ahead of the shipping schedule.

That gap is often where opportunities are hidden. Investors who understand why the demand exists can tell a timing miss from a broken story.

The fundamentals are clear. AI needs more bandwidth, and more of that bandwidth runs on light. Lumentum offers margin leverage, Coherent offers scale, and AAOI offers torque. The right pick depends on how much volatility you can stomach.
